Fundamental analysis: evaluating the true value of an asset
Fundamental analysis is the study of an asset’s intrinsic value based on financial data, economic conditions, and industry factors. The goal is to determine whether the current market price is above (overvalued) or below (undervalued) the asset’s true worth.
Key metrics
Price-to-Earnings (P/E): Market price divided by earnings per share — how much investors pay per dollar of earnings. Earnings Per Share (EPS): Net income divided by outstanding shares — profitability per share. Revenue growth: Year-over-year increase in sales — indicates demand for the company’s products. Debt-to-equity: Total debt divided by shareholder equity — measures financial leverage and risk. Free cash flow: Cash generated after capital expenditures — available for dividends, buybacks, or reinvestment.
Top-down vs. bottom-up
Top-down: Start with macroeconomic analysis, narrow to promising sectors, then select individual stocks. Bottom-up: Start by analyzing individual companies regardless of macro or sector conditions. Most successful investors use a combination of both approaches.
